I have ATI RADEON 7000 video card. I have XGL running on OpenSuSe 10.1 but video performance is very poor. There is no 3D and watching movies is rather painful. I checked Xorg configuration file and find out that video card is recognized as Radeon LW without 3D support. I suppose that this is some kind of driver issue because I downloaded driver for Linux from official ATI web site and it still doesnt work as it should. How to solve this driver issue?

ATI does not support R100 chips ( from ATI RADEON 7000 to ATI RADEON 7500) in their Linux driver. So, downloading and installing that driver was a waste of time. Your only option is to use radeon driver that comes with Xorg. But that would be more then enough to allow you watching movies without hiccups. On the other hand 3d functions will be disabled.
